Chapter 4, Problem 12AP
French Corporation wishes to hire Leslie as a consultant to design a comprehensive staff training program. The project is expected to take one year, and the parties have agreed to a tentative price of $60,000. French Corporation has proposed payment of one-half of the fee now, with the remainder paid in one year when the project is complete.
- a. If Leslie expects her marginal tax rate to be 24 percent this year and 35 percent next year, calculate the after-tax
net present value of this contract to Leslie, using a 6 percent discount rate. - b. French Corporation expects its marginal tax rate to be 21 percent both years. Calculate the net present value of French’s after-tax cost to enter into this contract using a 6 percent discount rate.
- c. Given that Leslie expects her tax rate to increase next year, she would prefer to receive more of the income from the project up front. Consider an alternative proposal under which French pays Leslie $42,000 this year, and $16,000 in one year when the contract is complete. Calculate the after-tax benefit of this counterproposal to Leslie and the after-tax cost to French. Are both parties better off under this alternative than under the original plan?

- You are evaluating a four-year project that requires an initial investment of $697,400 In equipment. The equipment falls in the five-year MACRS class with annual percentages of .2, .32, 192, 1152, 1152, and .0576 for Years 1 to 6, respectively. You estimate that at the end of the project you will be able to sell the equipment for $135,000. Your tax rate is 23 percent and your required return on the project is 13.2 percent. Assuming no bonus depreciation is taken, what is the amount of the aftertax salvage value of the equipment? (Hint: You will first need to calculate the book value at the end of the project and then compare that value to the salvage value to identify tax implication. Use the aftertax salvage value equation for assistance.)arrow_forwardShell Camping Gear, , is considering two mutually exclusive projects. Each requires an initial investment of $100,000. Then it will be depreciated on the basis of the 39-year real-property class (MACRS), assuming that the property would be placed in service on January 1.Barbara's marginal tax rate is 30%, and her MARR is 10%. Machine B costs $15 million and realizes after-tax inflows of $3.5 million per year for 8 years, after which it must be replaced. The project would make use of an existing warehouse, which is currently rented out to a neighboring firm. The next year's rental charge on the warehouse is $120,000, and thereafter the rent is expected to grow in line with inflation at 3% a year. In addition to using the warehouse, the proposal envisages an investment in plant and equipment of $1.5 million. This could be depreciated for tax purposes over 10 years. However, Mamafu expects to terminate the project at the end of eight years and to resell the plant and equipment in year 8 for $500,000. Finally, the project requires an initial investment in working capital of $400,000. Thereafter, working capital is forecasted to be 10% of sales in each of years 1 through 7. Year 1 sales of cricket snacks are expected to be $4 million, and thereafter sales are forecasted to grow by 4% a year, slightly faster than the inflation rate.
