Concept Introduction:

Deflation: When the average price level decreases continuously for a given interval in an economy then it is referred to as deflation.

Debt Deflation: Sudden deflation makes lenders better off and makes borrowers worse off leading to a situation known as debt deflation. It leads to decrease in aggregate demand in the economy.

Effects of deflation: Deflation makes the interest rate almost zero. When the interest rate is almost zero, monetary policy is of no use as it cannot change the interest rate in the economy. Such situation is known as liquidity trap.
