You are the operations manager at a large firm looking to make a capital investment in a futureproject. Your company is considering two project investments. Project A’s payback period is 3years, and Project B’s payback period is 5.5 years.Your company requires a payback period of no more than 5 years on such projects.a. Which project should they further consider? Why?b. Is there an argument that can be made to advance either project or neither project? Why?c. What other factors might be necessary to make that decision?
1) CALCULATE THE B/C RATIO AND STATE WHETHER THE
PROJECT IS WORTH DOING (YES/NO).
Villa Homes wants to assess the profitability of a new project in
which it builds a community center inside a growing
neighborhood. Assume that the company leases the equipment
it needs for $100,000, that the inflation rate is 4% and that the
company expects to see a $200,000 annual profit increase over
the next three years. Villa Homes can use the BCR formula to
calculate the overall value of this new project.
Assuming that you would like to buy an equipment for your small business. Using the information below, calculate the Rate of Return and the Pay Back Period for the investment. After presenting your calculations, explain why you think this will (or will not) be a good investment.
Here are the numbers:
Cost of the investment is $100,000
Estimated depreciable life of investment is 5 years
Annual depreciated charge is $15,000
Estimated average profit over depreciable life is $10,000.

- Please answer the following questions in detail, provide examples whenever applicable, provide in-text citations. (TABLE IMAGE ATTACHED) What is the payback period on each of the above projects? Given that you wish to use the payback rule with a cutoff period of two years, which projects would you accept? If you use a cutoff period of three years, which projects would you accept? If the opportunity cost of capital is 10%, which projects have positive NPVs? If a firm uses a single cutoff period for all projects, it is likely to accept too many short-lived projects.” True or false? If the firm uses the discounted-payback rule, will it accept any negative-NPV projects? Will it turn down any positive NPV projects?arrow_forwardGina Ripley, president of Dearing Company, is considering the purchase of a computer-aided manufacturing system. The annual net cash benefits and savings associated with the system are described as follows: The system will cost 9,000,000 and last 10 years. The companys cost of capital is 12 percent. Required: 1. Calculate the payback period for the system. Assume that the company has a policy of only accepting projects with a payback of five years or less. Would the system be acquired? 2. Calculate the NPV and IRR for the project. Should the system be purchasedeven if it does not meet the payback criterion? 3. The project manager reviewed the projected cash flows and pointed out that two items had been missed. First, the system would have a salvage value, net of any tax effects, of 1,000,000 at the end of 10 years. Second, the increased quality and delivery performance would allow the company to increase its market share by 20 percent. This would produce an additional annual net benefit of 300,000. Recalculate the payback period, NPV, and IRR given this new information. (For the IRR computation, initially ignore salvage value.) Does the decision change? Suppose that the salvage value is only half what is projected. Does this make a difference in the outcome? Does salvage value have any real bearing on the companys decision?arrow_forwardFriedman Company is considering installing a new IT system. The cost of the new system is estimated to be 2,250,000, but it would produce after-tax savings of 450,000 per year in labor costs. The estimated life of the new system is 10 years, with no salvage value expected. Intrigued by the possibility of saving 450,000 per year and having a more reliable information system, the president of Friedman has asked for an analysis of the projects economic viability. All capital projects are required to earn at least the firms cost of capital, which is 12 percent. Required: 1. Calculate the projects internal rate of return. Should the company acquire the new IT system? 2. Suppose that savings are less than claimed. Calculate the minimum annual cash savings that must be realized for the project to earn a rate equal to the firms cost of capital. Comment on the safety margin that exists, if any. 3. Suppose that the life of the IT system is overestimated by two years. Repeat Requirements 1 and 2 under this assumption. Comment on the usefulness of this information.arrow_forward
- Spencer Enterprises is attempting to choose among a series of new investment alternatives. Should the project be accepted based on the IRR criterion? Why? You have determined in your mind that you would like to have a business of your own, although your father runs a family restaurant in your local city. You have therefore, decided to have a medium size snack and cocktails bar which will accommodate the cruise ship passengers who visit your city. You plan to keep the business for five years after which you will sell it off to your brother John for $2,000,000 and go off to do your Master’s Degree in the UK. As part of the new Jonathon's PMO, Marty is responsible for preparing project justifications and he must evaluate the project's cash flows and investment potential. As a first step, Marty developed a table of revenues and investments (see below) that he plans to use in calculating a variety of performance metrics including NPV. Marty understands that a project's discount rate may not be constant throughout the life of the project and he plans to use 0.32 as the initial discount rate, switching to 0.19 beginning in year 4 to more accurately represent the cash costs and imputed risk over time.
